You are right, it is a hardware issue. There is a little switch inside the audio out plug that mutes the onboard speakers, but can get stuck. On mine, they replaced the I/O board, the main logic board, the speakers, and the speaker cables. If you have the Apple Care plan this is probably the best way to go ($1400 in new parts at no charge!)
