    This gives me Blu-Ray quality video, and the audio is mixed down to Dolby Pro Logic 2 (which is about the best sound I could get out of an encoded file, since, as I understand it, MP4 containers don't allow for HD audio, and even if it did I don't believe the PS3 would play it unless it's actually coming from a Blu-Ray disc).

    Passthrough is done by the software you are using to decode the audio. you can use ffmpeg audio decoder & in its settings enable passthrough. That should work. As for the HDMI issue. you have to disable audio for HDMI & only keep Optical out enabled, then only it will work. My HTPC is connected using the same style that I am recommending to you.

    You need to find out how the audio is encoded. Changing the container went make a difference unless the ps3 simply can't handle mkv. But even then, plex should be transcoding. you can look it up in the info section on the video in plex/web. Or you can download media info., drop the file in, and post the video and audio codec info.
