I went to Onkyo's site and read the manual. It definitely does use the audio from the HDMI signal. This is essential not because of cable-saving design, but because audio over HDMI is necessary to enjoy the next gen audio formats from HD-DVD, Blu-ray, and anywhere else we find them in the future.

Hello, Some of the Modes are Designed for 5.1 Content like Dolby Digital and DTS. Others are Designed for 2 Channel Sources. All Channel Stereo can be used on 5.1 and 2.0 Sources, but I prefer Dolby Digital or THX Cinema for 5.1 Sources as there is Discrete Information for each Channel with 5.1 Sources. However, whatever sounds best to you is fine.

There's some leeway on where that volume knob gets set, but you'll have problems if it's too low or too high. The best way to set it initially is with a Radio Shack sound level meter. On the Speaker Setup/Level Calibration screen on your Onkyo, set the Subwoofer level to about -3.0dB and set the volume knob on your sub about 1/3 the way up.
