Bitstream means the PS3 send the audio straight over for the Home Cinema to decode. If it is an HD audio signal and its set to optical then it might not work as the optical does not have the bandwidth for it, however I would expect it to be stripped down automatically, to stereo or something similar.

The settings on the PS3 are to send sound out via Digital Out (optical) with the Dolby Digital 5.1 and DTS 5.1 boxes checked (as well as the 2 default 2-channel linear PCM selections).
